Part of a cliff crashed onto holidaymakers on the packed Maria Luisa beach at Albufeira.
A 60-year-old man died during the tragedy at the popular holiday destination.
About 20 firefighters were searching for those missing.
"Part of the cliff came down around noon and rocks crashed onto the beach up to the sea causing much panic," A witness quoted by Lusa news agency said.
A 38-year-old woman was seriously injured, emergency services said in a statement.
Portuguese President Anibal Cavaco Silva visited the beach, which is popular with local and foreign tourists, for a first-hand assessment of the damage.
