It doesn't save transparent, even though I use an image that is transparent. The transparent area turns out grey.

Lol, isn't that TheHabbo's Favicon :S Can't you make your own? Before you say "But it's a Habbo Icon!" check the image :)
That would come out stretched.
Just open the file in Paint and save it as a .ICO file.
